American Opportunity Tax Credit Guide: Save More on College Expenses
Paying for college can be a significant financial challenge for students and families. Fortunately, the American Opportunity Tax Credit (AOTC) can help reduce the federal income tax burden for eligible taxpayers who pay qualified higher-education expenses. The credit can be worth up to $2,500 per eligible student each year, making it an important tax-saving opportunity for families.
Claiming the AOTC requires meeting specific eligibility requirements and reporting qualified education expenses correctly. This step-by-step guide explains how the credit works, who may qualify, which expenses count, and how to claim it on a federal tax return.
1. Understand How the American Opportunity Tax Credit Works
The AOTC is an education tax credit available for qualified education expenses paid for an eligible student. The credit is calculated based on the first $4,000 of qualifying expenses. It generally provides a credit equal to 100% of the first $2,000 of eligible expenses and 25% of the next $2,000.
This means the maximum credit is $2,500 per eligible student. Unlike a deduction, a tax credit directly reduces the amount of federal income tax you owe.
The AOTC can also be partially refundable. Generally, up to 40% of the credit may be refundable for eligible taxpayers, subject to the applicable rules and limitations.
2. Check Whether the Student Is Eligible
Before claiming the credit, make sure the student meets the eligibility requirements. Generally, the student must be pursuing a degree or another recognized educational credential and must be enrolled at least half-time for at least one academic period during the tax year.
The student generally must also be in the first four years of higher education at the beginning of the tax year. In addition, the student cannot generally have completed the first four years of postsecondary education before the relevant tax year.
Another important requirement is that the student generally cannot have been convicted of a federal or state felony drug offense at the applicable time.
3. Determine Who Can Claim the Credit
The AOTC may be claimed by an eligible student or by another taxpayer who claims the student as a dependent.
For example, if parents pay their child's qualifying college expenses and claim the child as a dependent, the parents may generally claim the credit if all other requirements are satisfied.
If the student is not claimed as a dependent, the student may potentially claim the credit on their own tax return.
Only one taxpayer can claim the AOTC for the same student's qualifying expenses for a particular tax year. Families should therefore determine who is eligible to claim the student before preparing the return.
4. Check Your Income
Income limits can affect whether you qualify for the full credit, a reduced credit, or no credit.
The AOTC begins to phase out for taxpayers whose modified adjusted gross income exceeds the applicable threshold. Taxpayers with income above the upper limit generally cannot claim the credit.
Because income thresholds and tax rules can change, it is important to check the current IRS requirements for the tax year you are filing rather than relying on older information.
5. Gather Your Education Documents
Before preparing your tax return, collect documentation showing the student's education expenses. A Form 1098-T, Tuition Statement, is commonly provided by eligible educational institutions.
The 1098-T can help identify tuition and related amounts reported by the school, but taxpayers should not automatically assume that every amount appearing on the form qualifies for the credit.
Keep receipts, invoices, account statements, and other records showing payments for qualified expenses. These documents can help you determine the correct amount to claim and support your tax return if the IRS asks for additional information.
6. Identify Qualified Expenses
